What do the Federal Reserve Banks do with it? Because... you know... if it's not too messed up I'm sure there are quite a few of us that'll take it off their hands ;)

The paper currency has the serial number recorded and then is destroyed. At the mint you can purchase bags of shredded dollar bills.
