The disease that Kenny had was never stated, but it was most likely muscular distrophy.
In that particular episode ("Kenny Dies" from Season 5), Kenny did die permanently. In Season 6 Kenny was replaced by Butters, but the other boys kicked him out causing him to turn into the villain Professor Chaos.
In Season 7, Cartman made some chocolate milk out of Kenny's ashes which allowed Kenny to "possess" his body.
Kenny eventually returned in his own body and now he only dies once in a while (5 times since he returned from his permanent death).
Kenny seems to have become more of a background character although he still gets more on screen time than a normal secondary character would.

didn't he die of cancer, and not come back for a couple of epsiodes and that's when they built the tower to heaven and then butters was his replacement for awhile but then they chose tweak instead, but then he just sort of.... comes back?
but that was a few seasons ago i think, so... i'm not sure. haven't seen many of the newer episodes.
